Folder Cannot Be Found: Check PHP Installation (Error)

When uploading an image (25k) you get a little warning triangle to the right of the image line in the Attachments tab and clicking on this pops-up a message saying
Error
Temporary folder could not be found. Please check your PHP installation.


(I can't post a screenshot as I can't upload images due to this error).

There's been a smilar sounding issue previously: viewtopic.php?f=14&t=111954

Should not have been a file size issue as I tried two files 25KB and 30KB both way below the file size limit. Plus toe error message (you have to click on the warning triangle to get it) refers to a PHP configuration error where file too large (used to) always pop-up a "file too large error" message.
